If you sell on Etsy, the IRS expects you to report your income, whether you sell once a month or every day, and whether or not you receive a tax form. This guide covers the main rules.
Is Etsy income taxable
Yes. Income from selling handmade goods, vintage items and digital products is taxable. The platform may send you a Form 1099-K when you pass the federal reporting threshold, which is currently $20,000 and 200 transactions. Passing or failing that threshold does not change your obligation. If you earn $50, it is still income.
Business or hobby
The IRS distinguishes businesses from hobbies, and the difference matters.
| Business | Hobby | |
|---|---|---|
| Intent | Regular, to earn a profit | Fun or occasional |
| Reporting | Schedule C | As other income |
| Deductions | Business expenses reduce income | Expenses generally cannot be deducted |
| Self-employment tax | Yes, on net profit | No |
Factors that point to a business include acting like one, keeping records, spending time regularly, depending on the income and adjusting your methods to improve profit.
What you can deduct
- Etsy fees: listing fees, transaction fees, payment processing fees and advertising charges.
- Cost of goods sold: materials, supplies and inventory costs for items you sold.
- Shipping: postage, packaging and labels.
- Equipment and tools: printers, cameras, craft machines and software.
- Workspace: a home office or studio space if used regularly and exclusively.
- Marketing and photography: ads, props and website costs.
- Professional fees: accounting, legal and design.
How to compute your profit
Start with gross sales, then subtract returns, Etsy fees, cost of goods, shipping and other expenses. The remainder is net profit, which is taxed.
Example: $20,000 in sales, $2,200 in Etsy fees, $6,000 in materials, $2,500 in shipping and $800 in other costs leave net profit of $8,500.
Sales tax
Most states with sales tax require marketplace facilitators such as Etsy to collect and remit tax on sales made on their platform. That does not cover every situation. If you also sell at markets, on your own site or in states with different rules, you may need a seller's permit and have to charge tax yourself. Check your state's revenue department.
Self-employment tax and estimated payments
If your net profit is $400 or more, you owe self-employment tax of about 15.3% on 92.35% of the profit, plus income tax. Pay estimated taxes quarterly when you expect to owe at least $1,000.
Keep your books clean
- Use a separate bank account for payouts and expenses.
- Download your Etsy sales and fee reports monthly.
- Track inventory and the cost of each batch.
- Save receipts for materials and supplies.
Common mistakes
- Reporting only what arrives on the 1099-K.
- Deducting hobby expenses on Schedule C when it is really a hobby.
- Ignoring sales tax outside the platform.
- Forgetting that payouts equal sales minus fees, not net profit.
Frequently asked questions
Do I need an LLC to sell on Etsy?
No. Many sellers operate as sole proprietors, though an LLC may provide liability protection.
What if I sell at a loss?
Report it. In a business, a loss can offset other income, subject to the hobby rules.
